Alphabet or Microsoft in Artificial Intelligence with Respect to Search? We Like Both
Image Source: SEO. It’s very likely that, if Google search is eventually disrupted, much of the disruption would come from Microsoft given its deep pockets and existing search engine Bing. We continue to include both Alphabet and Microsoft in the Best Ideas Newsletter portfolio as a hedge in this regard. If any share shifts do occur away from Google search, they’ll likely accrue to Microsoft, and with both Alphabet and Microsoft large components of big cap tech and the stylistic area of large cap growth, considering the Schwab Large Cap Growth ETF may be worthwhile. We like both Alphabet and Microsoft and view any share shifts as net neutral to our exposure in the Best Ideas Newsletter portfolio.

Image Source: CosMcs. The market continues to ebb and flow with the latest Federal Reserve commentary, but we continue to be fans of the strong foundation that is the U.S. employment market and the great promise of artificial intelligence [AI] as key themes for 2024. We're huge fans of the net-cash-rich, free cash flow generating, secular growth powerhouses found in big cap tech and the stylistic area of large cap growth. We expect these two areas to continue to lead the markets higher, if not in 2024, through the better part of this decade. Let's take a look at some of the latest news at Alphabet, McDonald's, Costco, and Apple.

Visa’s High Margin Business Reveals Consumer Spending Remains Resilient
Image: Visa has been a strong performer thus far in 2023. On October 24, Best Ideas Newsletter portfolio holding Visa reported excellent fourth-quarter results for its fiscal 2023. Net revenues advanced 11% on a year-over-year basis, while non-GAAP net income and non-GAAP earnings per share leapt 18% and 21% year-over-year, respectively, in the period. For the fiscal year, Visa generated an impressive 64.4% operating margin. Payments volume increased 9% and cross-border volume advanced 16%, showcasing that the consumer remains very healthy thanks in part to low unemployment rates, despite concerns over higher mortgage costs, student loan repayments, and general economic uncertainty as savings accrued during the COVID-19 pandemic wane. We continue to be big fans of Visa as our top payments-related idea.

First Read: Microsoft, Alphabet Cash Components Wonderful in Calendar Q2 2023
Image: Microsoft’s free cash flow continues to be phenomenal.There are two primary cash-based sources of intrinsic value, and Microsoft and Alphabet have gobs of them: net cash on the balance sheet and free cash flow. Both Microsoft and Alphabet reported calendar second-quarter results after the market close July 25, and while much will be said about their respective earnings reports, the reality is that the fundamental backdrop for both remains incredibly strong. We think both deserve a hearty weighting in the portfolio of the Best Ideas Newsletter, and we don’t plan to make any changes to our long-term fair value estimates as a result of the quarterly prints.

Pet Insurer Trupanion’s Business Facing Numerous Challenges; Short Interest at 35%+

Image Source: Trupanion 10-K. The insurance business is a tough one, and medical pet insurance may be even more difficult. A number of dynamics from adverse selection to conflicts of interest to lack of bargaining power within the industry’s structure have plagued Trupanion’s financial performance for years, with the company accumulating significant net losses since inception. We’re huge fans of Trupanion’s moaty network of clients and veterinarians as well as its tremendous top-line growth potential, but veterinarians continue to capture the industry’s economic rents, in our view, to the detriment of Trupanion’s shareholders. Unit economics have not been adding up at Trupanion either, and free cash flow has been meager at best for a very long time. As veterinarian costs continue to rise and the firm receives push back on proposed rate increases, Trupanion’s net losses may continue to mount, and even under optimistic assumptions, Trupanion’s shares could be considered rich.

Norfolk Southern’s Environmental and Safety Troubles Plague Stock

The company is yet another example of why companies cannot take for granted how their operations can negatively impact the environment. Image Source: TradingView. Neglecting the environment and employee and consumer/resident safety is a sure way for companies to end up in hot water. Norfolk Southern is under special investigation by the National Transportation Safety Board (NTSB) for a series of accidents during the past couple years, punctuated by the derailment and chemical spill occurring in East Palestine, Ohio, in early February. Though the firm’s costs associated with the high-profile train derailment may be capped at $75 million, its reputation may be irreparably harmed. Norfolk Southern is a prime example of why ESG investing has an important role in the marketplace, as the company simply dropped the ball when it came to ‘Environmental’ and ‘Social’ considerations within the ESG construct.

Dow Laggard Walgreens Boots Alliance Yields North of 5%; Has Raised Dividend for 47 Consecutive Years

Image Source: TradingView. Key metrics, including free cash flow and adjusted earnings per share, aren’t presently moving in the right direction at Walgreens Boots Alliance, but free cash flow generation remains in excess of cash dividends paid. The company, and its predecessor firm, Walgreen Co., have paid 360 straight quarters of dividends over the past 90 years, too, raising the payout in each of the past 47 years. It’s absolutely amazing for a company to have such a storied history and reliable dividend track record, but it’s also worth emphasizing Walgreens Alliance Boots is far from a simple story these days. Still, with a 5%+ forward estimated dividend yield, this component of the Dow Jones Industrial Average is worth a close look.

With a forward estimated dividend yield of ~1.8% and a solid Dividend Cushion ratio of 3.3, Dick’s Sporting Goods remains one of our favorite ideas within the Dividend Growth Newsletter portfolio.
